Default Predictive Typing a name in the "To" line in a new mail message

How does outlook index contacts to use predictive typing to automatically
insert an email address?

For example, when I type "Paul" in the "To" line , outlook will give me a
dropdown list with all of my contacts that start with Paul and it will
automatically insert the correct email address for that contact.

For some reason contacts that are in a public folder are not being indexed
and people in my organization complain about this.

The auto complete feature is populated as you type or insert addresses its
not getting those from the Contacts Folder.
Thats why you sometimes find addresses in autocomplete that are no longer
valid.
They are actually contained in a n2k file

If you click 'To' these addresses shown are from your Contacts Folder

I assume Exchange has the same as pop setup
